Melbourne, my favourite city in Aus, good choice I've stayed at a place called Nomads it's a good location and it only cost me $33 a night, but that was last year. If you get a hostel, as I once accidentally did the year before last (Cooee on St Kilda), on the outskirts of the city than it's not too bad but you will have to catch a tram in. They have weekly tram tickets (Metlink) that I'd suggest getting, then you can just jump on the tram and off you go.
Make sure you check out the rooftop bar when you're there, 252 Swanston Street (it's a black building, I think another bar called Cookie is in the same building, just hop into the dodgy lift, admire some crappy graffiti and head to the roof) watching the sunset over Melbourne city is an amazing experience.
Also look for a place called The Croft, it's a bit hard to find because it's down an alleyway but it's set up like a laboratory and they give you shots in giant plastic needles that are served up on medical dishes. It's in 'Croft Alley.'
Melbourne is big on street art, it's got a lot of graffiti which is quite cool. It's sort of an artsy/designery kind of place.
