You can easily do this route but i think you should maybe consider including some aerial transportation. Otherwise you will spend too many hours on a bus/train in order to reach some destinations. An example: to reach Madrid from Lisbon by train it will take you around 9h while a flight would cover the same distance in 1h. And the cost of a train ticket can be more expensive than a flight booked in advance (Easyjet flies from Lisbon to Madrid).
But of course, we are all different, and you might prefer to travel the whole route by land. It's only a suggestion.
1. I think the route is very suitable except for this part:
Innsbruck - Bratislava (Slovakia) - Vienna (Austria)-Salzburg - Hallstatt (Austria) Budapest (Hungary) -Prague.
I would say it makes more sense this way: Innsbruck - Salzburg - Hallstatt - Wien - Bratislava - Budapest - Prague
2. You certainly know better than anyone which pass would suit better your needs. You can start by deciding how many days you want to stay in each place, then see how much time you'll be travelling in total. For my style of travel, 15 or 22 days is not enough to cover all those places. But perhaps if you start and/or end your jouney flying, the interrail pass 10days in 22days can be a valuable option. I agree it makes sense to buy a pass because you will be travelling in places where transportation is very expensive (Switzerland, Austria..)
3. It's really hard to answer this question without knowing what kind of accommodation, food, activities, etc you want for this trip. If you stay in hostels you can sleep for as little as 8-20€/night per person in most of those places (in Switzerland and Austria you'll spend more, Paris and Rome are also very expensive cities). But if you want to stay in nice comfortable hotels you'll generally spend a lot more than this. Same goes for food: it totally depends if you'll be eating out every meal, or if you'll sometimes cook for yourself/buy directly from supermarkets or markets. In Spain, Bratislava, Budapest and Prague food will be less expensive than in Nice, Milano, Rome, Paris and all places in Switzerland and Austria.

You can get an interrail pass that covers for a month of travelling.
